Warning - All I learned about Japanese legends I learned from Anime and Manga! Having said that, I'll list a few I liked that I've cleaned from various sources...
The legend of Orochi - Used in KOF, Blue Seed, and for Comedy in Ranma. Quite an intresting bit of legend that can be interpreted many ways....
Anything to do with Oda Nobunuga - Okay, not really legend (More History). But he's been the bad guy in a whole lot of Samurai anime, movies, and games that he deserves mentioning here. And I probably should track down some of his real history (as I doubt he's really a demon...Well he could be).
The Legend of Peach Boy - It's a kid with an Ax, and a bear that does Sumo. What isn't cool about that?
Honorable mention to the Amaretsu in a cave story, which I liked as well but am too lazy to dig up the UY comic it was in....:P
Journey to the West also deserves mentioning here, even if it is a Chinese tale. The Japanese sure love retelling it enough that it does belong here (See Sayuki, Dragonball, and SonSon from MvC2).

The Shinto story on the creation of Japan is ok (the one with the 3 sacred treasures: the sword, the jewel, and the mirror), but my favorite story is the Orochi story. I mean, the hero whose name I forget, gives Orochi so much alchol until Orochi is too drunk to fight back and then kills Orochi, finding the sacred sword, the Kusanagi, in its stomach. Thus, he saves the last of the 8 maidens the Orochi was going to eat and she becomes his bride. "Get an awesome sword and a girl for making an eight-headed eight-tailed serpent monster really drunk." Ah, if only that was the morale of most stories. Also, would be a pretty interesting way to kill a monster if used in a RPG. You just stock up on tons of alchol at the local tavern and get in a drinking contest with every major monster you meet until they are so drunk that you can kill them easily.

Ermm... according to some page (Spanish) where I read it some time ago, the 3 sacred treasures come from the Orochi legend:
After getting Orochi drunk, the hero (the god of thunder, Susano-o) killed "it" with his sword, took from Orochi's navel (^_^U) the "medalion of life" (Magatama) and from the last head to die's tears he made the mirror that was later given to princess Kushinada's younger sister, Yata. Those 3 objects were given to the king (or whatever the princess' father was) as wedding presents. They later became the 3 Japan national treasures: the Kusanagi sword, the Magatama talisman and the Yata mirror.
So, perhaps the shinto legend about the creation of Japan and the Orochi legend are the same (being the Orochi story just a part of the other). Or perhaps the page where I read it was wrong, of course...

I've heard of the 3 symbol/items long before I heard of orochi. I would assumet they don't originate in the orochi story until Rugal says otherwise or I read the orochi story and see otherwise. This is a fan site that mentions King of Fighters so their introduction to the orochi and the 3 goodies is probably with their fandom, which infulences their point of view.

One of my friends did that when we played Dungeons and dragons ^_^ My favorite is Momotaru, as for monsters, I like the tongue umbrella and bonachus.
